I am looking to purchase and transfer to myself a domain name which has 2 years to expire (according to domaintools whois) from its current owner.
If I transfer it and register it with my registrar for one year will it be valid for 3 years from now? (i.e. does the old owner's time get added forward)

Yes. Typically, when you transfer a domain from one registrar to another, you pay to add one year to the already existing expiry date. So if you bought a domain that expires in July 2011, after transfer to another registrar, you will have added another year so the domain expires in July 2012.
