How smart (or dumb as the case maybe) is it to set up everything on 1 server. When I say everything, i mean like everything needed to offer webhosting. Main hosting website, all the accounts, email, dns, etc......

I dont see anything wrong with doing it that way, imagine if you had say 5 servers all using one dns server, then when that dns server goes down all 5 servers are down instead of just one.

If you are relying on one server, I would make sure it has enough horsepower to handle everything, make it easy to remotely reboot it, and make sure you back it up.. other than that, I haven't seen any other problems..

That's how some of web hosting company start their business :) Of course, if your server is getting loaded, you have to get another server, as one server is good only for a number of accounts.

And in my opinion it is an administration hell if you try to move different services to different server, it won't be easy to manage your resources.

Is that not have most people do web hosting using a dedicated server, to use ONE server for their website and clients, and then whenit is filled, get another server and fill that up with clients.. and so on.

there is nothing wrong with having just one server for everything.
Only when you grow should you think of having more servers. Don't waste money now..

Later you will want to see what exactly is taking up the most.. (e.g. mail services)

then it would be a good idea to buy a second server for specifically mail purposes
